Default Analogue Capture settings

Can anyone please give advice on the best capture and project settings for my setup and requirements?
I am capturing via a Belkin USB2 dvd creator from a Hi8 (PAL)source into Ulead studio video7. I wish to edit my footage and burn to DVD.
My clips are not too long, so not too worried about HD space!
I am very much novice at this and the various settings are very confusing, I have already tried altering mpeg capture settings and messed up!
Should I capture in AVI or MPEG2? Also does it make a difference what screen size I capture in?
