Default Hi8 to DVD display on widescreen HD thru progressive player

Hi, I'm capturing old Hi8 video thru an ATI TV Wonder USB 2.0 device to my HDD. Works pretty well. I'm capturing in MPEG2, 720x480, transcoding and burning to DVD with Nero and they play well in my Philips 724 standalone DVD Player.

Quality is acceptable but I'm confused about interlaced and deinterlaced and progressive. The DVD Player has Progressive Scan and my TV is a Philips 34" HD ready flat screen CRT. If I play the DVD with Progressive Scan off, the image is displayed as 4:3 on the widescreen with some degradation of resolution. When I turn on Progressive Scan the image is displayed full screen(16:9?)with better resolution but a little bit of side to side strectching.

The ATI Media Center capture software has settings for interlaced, deinterlaced and progressive. Any advice on the best capture settings for optimal viewing on my setup?

The software also has some sort of "Soap" that cleans up the image, lots of settings for that too. Also the software has a "Bulk" USB Mode or "ISOC".

Pentium 4 2.8 Ghz
640 MB ram
160 GB HDD Guess I should add, the Hi8 is analog and I'm using S-Video cable.
